Finally got the iPad updated to iOS5. Disabled Windows firewall, automatic updates and MS Security to get it to work. Strange though, now getting same error updating iPhone 4, even though the same measures have been taken.
I am starting to think there is more to the problem than the computer settings. After making a couple of runs at it, the process got past the point where the error had been occurring, looked like it was going to complete, then errored again with a server unavailable message.
The original error message will actually allow you to continue with the update, but it says the phone will be set to the default settings and you'll lose your current installed apps, settings, etc. Since the phone has previously been syncd to iTunes, is it possible to resync after the os is updated? The install goes through a backup process so that your apps will be reinstalled after the update. It seems like that's where it's getting hung up.

When it comes to Windows, it's all hypothetical to me as all of my machines are Macs (with the exception of one Linux net book). So I will have to defer to one of our Windows experts on the issue of your update error.
As to the wifi syncing question, take a look at the LifeHacker link below for a quick tutorial of setting it up:

In my experience with restoring my ipod touch, before the update is
applied, itunes will fully backup your date that is stored. Ie contacts
bookmarks notes, etc.
Then its updated and then u will have to select the restore from the
backup. The date and time will be shown on the backups. The most recent
backup will be the one displayed and all you have to do is restire from
that backup. Once thats done.you then proceed to sync all your music and
apps.
All app date will have been backed up and reloaded so that when the app is
launched all your saved date for the app is already there.
Your music and books or apps are just reinstalled.
